That background looks identical to the one where Neo is shown the Desert of the Real by Morpheus in M1. So, are they in the construct or is the scorched sky "reality" anything but that??

What happening here, in my opinion (not my own idea!), is that the machines have got worried because the Smith virus has infected everyone in the Matrix, so cut a deal with Neo.
If he kills Smith, the sentinals will withdraw from Zion.
But Neo fails and Smith is about to kill him, but the Kid meditates and shifts into the Matrix (because Smith has disabled all phone lines exept the one that Neo entered from (which is off the hook), so no one could Enter the Matrix) and then stabs Smith with a knife. He then pulls Neo out of the Matrix.

I think it's gonna take more than a knife to put an end to the Smith rampage.... (unfortunately)...

Smith is VERY weak from the fight, and is only alive because on one is fighting him. No one else can help except from the Kid who has that amazing ability to shift in and out of the Matrix. Oh, and the idea was a cross between something I read on the Internet ages ago (the idea of the Kid helping) and my own ideas.

If you can’t get a simple point like this, then forget the whole Matrix idea.

Kid gave the “spoon” to Neo. Now there remains a “fork” and a “knife”. Which of those two is a sharper object and could be used as a “cold weapon”?
