Im really confused

Neo was plugged into the source, when a program returns to the source they are deleted. Smith assimilated Neo, made a direct connection and was deleted.

This is what happened-

When Neo let Smith take over him, the Source had power over all the Smith's. Thats because Neo was directly connected to the Source. So the Source has the power to delete all the Smiths and does so. But Neo has to die also. All the people Smith took over return to normal.

Or maybe do you mean in Matrix 1?

Unfortunately there is debate over this topic.

I believe that when Neo assimilated Smith, the Deus Ex Machina (big spikey face type thing which talks to Neo) cancels Neo and SMith out (because they are positive and negative).

Both options are possible.

But the pos + neg = zero is more likely

This way you can easily explain the exploding of all the Smiths. He has become a zero, so he cannot exist in the Matrix anymore.

Err...Kinda.

When they merged, the Deus Ex balanced the equation. When this was done, they neatralised eachother and canceled eachother out.

Agreed. When Smith (stupidly) took over Neo's Matrix-body, the Deus had a chance to cancell them out both at the same time. It's like having a washing machine that spins longer AND faster. Anyway, he couldn't pass up such an opportunity, so he cancelled them out.
